General Motors foreign exchange risk management policy aim to meet three objectives:
Reduce cash flow and earnings volatility
dedicated to global FX management Align FX management in a manner consistent with how GM operates its automotive business
Passive Policy
Hedge 50% of Commercial (Operating) Exposures
With operations, sales units, and investments spanning the globe, GM had direct or indirect commercial exposures to virtually every meaningful currency The determination of riskiness was governed
by the following formula: Implied risk = (Regional notional exposure) x (Annual volatility of relevant currency pair)
Example :
GM North Americas forecasted 12-month euro
exposure was a $400 million at December 31st, 2000 Given the annual volatility of the euro versus the U.S. dollar of 12% suggested an implied risk of $48 million For all implied risks of $10 million or greater, the regional exposure was required to be hedged Exposures were only hedged for the coming six months and the implied risk threshold was lowered to $5 million.
Net exposures within a region were then hedged to a benchmark hedge ratio of 50% Example: $200 million, of GMNAs notional euro exposure of $400 million would be hedged The regional treasury centre was then bound to use particular derivative instruments over specified time horizons: Months 1 -6 forward contracts to hedge 50% of the exposures Months 7-12 options to hedge 50% of the exposures At least 25% of the combined hedge on a particular
First Condition
GMNAs $400 million euro exposure was distributed evenly over the twelve months
Months 1 6
The $200 million exposure would be hedged
Months 7 12
The $200 million exposure would ne hedged
through options on $100 million GMs Policy: at least 25% of the combined hedge on a particular currency was to be held in options in order to assure flexibility
Second Condition
GMNAs $400 million euro exposures were not evenly spread across time The Treasury group using forward contracts According to the policy, options had to make up 25% of hedged positions The forecasts that the Treasury group received frequently changed month to month created situations where hedging actions from the previous month left the Treasury group either over- or underhedged due to changing expectations
Treasury centers were also expected to monitor the economic performance that was done on a delta basis The delta provided a measure of how effectively a particular instrument covered a risk Forward contract therefore had a delta of 100% On GMNAs euros example:
The first six months were hedged on a delta basis at the
notional hedge ratio (50%) times the forward contract delta (100%) or a delta hedge ratio of 50% The last six months were hedged notionally at 50% and using options with a 50% delta, which combined to a 25% delta hedged ratio The average delta hedged ratio over the entire hedging horizon was therefore 37.5%
Commercial Exposures (Capital Expenditures) The planned investments (purchases of fixed assets or equipment) that met either of following two test were hedged with forward contracts using a 100% hedged ratio for
amount in excess of $1 million implied risk equivalent to at least 10% of the units net worth
Financial Exposures
Certain cash flows, including loan repayment schedules and equity injections They were structured so as to create as little FX risk as possible They were also 100% hedged using forward contracts Dividend payments were only hedgeable once declared and hedged in the same manner as ordinary commercial exposures

Accounting treatment
One of the goals of GMs hedging policy was to reduce earnings volatility The forwards and options GM had to be marked-to-market and the gains and losses flowed through the income statement The underlying exposure being hedged was often not on the books at all a potential source of earnings volatility FAS 133 provided the possibility of hedged accounting treatment for an exposure and associated hedge position. The earnings volatility was neutralized by taking gains and losses on the hedges to a shareholders equity account in the balance sheet
Reporting
Hedging activities were closely tracked and regularly reviewed within the Treasury Group the information was made available to senior management and Risk Management Committee Led to the decision to shift away from active FX risk management to passive management
