CHAPTER 2

2.1) REVIEW OF LITERATURE

12

"Technical analysis is the study of market action, primarily through the use of charts, for the purpose of forecasting future price trends." Technical analysis is a method of evaluating securities by analyzing the statistics generated by market activity, such as past prices and volume. Technical analysts do not attempt to measure a security's intrinsic value, but instead use charts and other tools to identify patterns that can suggest future activity. Technical Analysis is the forecasting of future financial price movements based on an examination of past price movements. Like weather forecasting, technical analysis does not result in absolute predictions about the future. Instead, technical analysis can help investors anticipate what is "likely" to happen to prices over time. Technical analysis uses a wide variety of charts that show price over time. The methods used to analyze and predict the performance of a company's stock fall into two broad categories: fundamental and technical analysis. Those who use technical analysis look for peaks, bottoms, trends, patterns and other factors affecting a stock's price movement and then make buy/sell decisions based on those factors. It is a technique many people attempt, but few are truly successful at it. A method of evaluating securities by analyzing statistics generated by market activity, such as past prices and volume. Technical analysts do not attempt to measure a security's intrinsic value, but instead use charts to identify patterns that can suggest future activity.

2.2) RESEARCH METHODOLOGY 2.2.1) Definition:

A research methodology defines what the activity of research is, how to proceed, how to measure progress, and what constitutes success. AI methodology is a jumbled mess. 13

Different methodologies define distinct schools, which wage religious wars against each other.

Primary Data

Daily Closing prices are taken from NSE Terminal After Closing of the market and from News Papers.

Secondary Data

Theoretical references are collected from popularized books and Websites.

Research Design

Analytical Research Design need for the project Study.

Tools Used

In our study RSI (Relative Strength Index), MFI (Money Flow Index), Moving Averages, Candle Stick Charts and Pivot Point are used.

2.2.2) Relative Strength Index

There are a few different tools that can be used to interpret the strength of a stock. One of these is the Relative Strength Index (RSI), which is a comparison between the days that a stock finishes up and the days it finishes down. 14

The RSI is a reasonably simple model that anyone can use. It is calculated using the following formula. RSI = 100 - [100/(1 + RS)] Where: RS n = (Avg. of n-day up closes) / (Avg. of n-day down closes) = days (most analysts use 9 - 15 day RSI)

The RSI ranges from 0 to 100. At around the 70 levels, a stock is considered overbought and you should consider selling. But this number is not written in stone: in a bull market some believe that 80 is a better level to indicate an overbought stock since stocks often trade at higher valuations during bull markets. Likewise, if the RSI approaches 30, a stock is considered oversold and you should consider buying. Again, make the adjustment to 20 in a bear market. The smaller the number of days used, the more volatile the RSI is and the more often it will hit extremes. A longer term RSI is more rolling, fluctuating a lot less. Different sectors and industries have varying threshold levels when it comes to the RSI. Stocks in some industries will go as high as 75-80 before dropping back, while others have a tough time breaking past 70. Period of the Study : Project Period : 01-mar-2007 to 31-mar-2008 4 Months

Frame work of Analysis: The collected data has been used for calculating 200 Days Average, 50 Days Average and Daily Average under Simple Moving Average for Selected Junior Nifty Scrips. In this process the data collected from April-2-2007 to Mar-31-2008 has been taken for this analysis.

15

2.2.3) The Money Flow Index

Money Flow Index (MFI) is the technical indicator, which indicates the rate at which money is invested into a security and then withdrawn from it. Construction and interpretation of the indicator is similar to Relative Strength Index with the only difference that volume is important to MFI. a) Calculation: The calculation of Money Flow Index includes several stages. At first one defines the typical price (TP) of the period in question. TP = (HIGH + LOW + CLOSE)/3 Then one calculates the amount of the Money Flow (MF): MF = TP * VOLUME If todays typical price is larger than yesterdays TP, then the money flow is considered positive. If todays typical price is lower than that of yesterday, the money flow is considered negative. A positive money flow is a sum of positive money flows for a selected period of time. A negative money flow is the sum of negative money flows for a selected period of time. Then one calculates the money ratio (MR) by dividing the positive money flow by the negative money flow: MR = Positive Money Flow (PMF)/Negative Money Flow (NMF) And finally, one calculates the money flow index using the money ratio: MFI = 100 - (100 / (1 + MR)) At around the 80 levels, a stock is considered overbought and you should consider selling. Likewise, if the MFI approaches 20, a stock is considered oversold and you should consider buying.

16

2.2.4) Moving Average

The moving average is one of the most useful, objective and oldest analytical tools around. Some patterns and indicators can be somewhat subjective, where analysts may disagree on if the pattern is truly forming or if there is a deviation that is might be an illusion. The moving average is more of a cut-and-dry approach to analyzing stock charts and predicting performance, and it is one of the few that doesnt require a genius intelligence to interpret. Moving average is an indicator that shows the average value of a securitys price over a period of time. Simple, in other words, arithmetical moving average is calculated by summing up the prices of instrument closure over a certain number of single periods (for instance, 12 hours). This value is then divided by the number of such periods. SMA = SUM (CLOSE, N)/N

Where; N is the number of calculation periods. 20 day provides a very volatile, choppy line. It isnt the most accurate, but is probably the most useful for short-term traders. 30 day similar to 20 day but provides a bit more certainty for the trend. 50 day moving averages provide a much less volatile, smooth line. This can be used to detect somewhat longer-term trends. 100 day similar to the 50 day, it is less volatile, and one of the most widely used for long-term trends.

17

200 day even less volatile, more of a rolling chart or smooth line. It doesnt react to quick movements in the stock price therefore it is rarely used. a) Interpretation: Moving average analysis typically generates buy signals when a shortterm moving average (or the securitys price) rises above a longer-term moving average. Conversely, sell signals are generated when a shorter-term moving average (or the securitys price) falls below a longer-term moving average. The Price Oscillator illustrates the cyclical and often profitable signals generated by these one or two moving average systems.

2.2.5) Candle Stick Chart

Candlestick charts have been around for hundreds of years. They are often referred to as "Japanese candles" because the Japanese would use them to analyze the price of rice contracts. Similar to a bar chart, candlestick charts also display the open, close, daily high and daily low. The difference is the use of color to show if the stock went up or down over the day.

18

This is a bullish pattern - the stock opened at (or near) its low and closed near its high.

The opposite of the pattern above, this is a bearish pattern. It indicates that the stock opened at (or near) its high and dropped substantially to close near its low.

Known as "the hammer", this is a bullish pattern only if it occurs after the stock price has dropped for several days. A hammer is identified by a small body along with a large range. The theory is that this pattern can indicate that a reversal in the downtrend is in the works.

Known as a "star", this pattern is used in other patterns such as the "doji star". For the most part, stars typically indicate a reversal and or indecision. There is a possibility that after seeing a star there will be a reversal or change in the current trend. 19

2.2.6) Pivot Point

A technical indicator derived by calculating the numerical average of a particular stock's high, low and closing prices. The pivot point is used as a predictive indicator. If the following day's market price falls below the pivot point, it may be used as a new resistance level. Conversely, if the market price rises above the pivot point, it may act as the new support level. Support and resistance are price levels at which movement should stop and reverse direction. Think of support/resistance (S/R) as levels that act as a floor or a ceiling to future price movements. a) Support A price level below the current market price, at which buying interest should be able to overcome selling pressure and thus keep the price from going any lower. b) Resistance A price level above the current market price, at which selling pressure should be strong enough to overcome buying pressure and thus keep the price from going any higher. c) FORMULAE: Pivot Point (P) = (H+L+C)/3 (2*P)-L (2*P)-H P+(R1-S1) P-(R1-S1)

First Resistance Level (R1) = First Support Level (S1) =

Second Resistance Level (R2) = Second Support Level (S2) =
