Abstract
This paper studies the contemporaneous relation between analysts’ earnings forecast
accuracy and their recommendation profitability (hereafter, accuracy and profitability),
and tests whether more accurate analysts produce more profitable stock recommendations
in Korean stock markets. As Loh and Mian (2006) showed for the U.S. market, it is com-
monly believed that there exists a positive relation between accuracy and profitability,
e.g., more accurate analysts generate more profitable stock recommendations. However,
Michaely and Womack (1999), Barber et al. (2007), and Ertimur et al. (2007) showed that
analysts having conflicts of interest from their investment banking businesses tend to
produce more optimistic, and thus, less profitable recommendations especially for buy
cases. These results imply that such conflicts of interest can affect negatively the relation
between accuracy and profitability. This paper examines this relation empirically for the
case of Korean stock markets with considerations given to the conflicts of interest for the
periods before and after implementation of the Fair Disclosure regulation (hereafter, FD)
in November 2002.
Using the FnGuide Consensus database and the I/B/E/S database for the period from
April 2001 to October 2006, we examine the earnings forecasts and recommendations
made by analysts affiliated with domestic and foreign brokerage firms, and obtain the
following results. First, we analyze the profitability of each recommendation and find that
sell recommendations result in significant -26.1% cumulative abnormal returns (hereafter,
CARs) for the subsequent 6-month period. This implies that sell recommendations are

regarded as true sell signals in the market as the sell recommendations are rarely sug-
gested by analysts and amount to only 1% in our sample. We also find that neutral rec-
ommendations are also considered as sell signals since they have significant -6.6% CARs
for the following 6-month period. On the other hand, buy recommendations result in posi-
tive CARs (0.23%) around the event day (3 trading days before and after report day),
which are subsequently reversed to negative CARs and reach at significant -3.0% for 6
months later. In fact, buy recommendations of the analysts belonging to the most accurate
quintile group based on earnings forecast accuracy result in lower profitability than other
accuracy groups. This result implies that buy recommendations are more likely to be
plagued by optimistic recommendations due to the presence of conflicts of interest.
In order to analyze the effects of conflicts of interest in more detail, we estimate the
cross-sectional regression model with various characteristic variables for analysts and
covered firms as control variables. We find that for the period before FD when analysts
could have selective information presented by the covered firm, the conflicted analysts
affiliated with equity or debt underwriters generate more profitable buy recommendations
due to their information advantage, whereas their earnings forecast accuracy has nega-
tive relation to profitability due to the conflicts of interest. However, for the period after
FD which prohibits firms from distributing important information to selected analysts,
the conflicted analysts produce less profitable buy recommendations, and the relation be-
tween their accuracy and profitability turns to be positive. This implies that it becomes
important for the conflicted analysts to produce profitable buy recommendations based on
accurate earnings forecasts. The regression results also show that the firm size variables
for both brokerage firms and covered firms are significantly positive and negative, respec-
tively, indicating that the recommendations made by large brokerage firms for small
firms tend to have higher profitability.
Regarding the reversal pattern of the CARs for buy recommendations over the subse-
quent 6 months, we find that the reversal becomes more pronounced after FD, which, in
turn, is strikingly associated with the number of firms covered by an analyst, together
with the underwriter dummy representing the conflicts of interest. This result implies
that the current increase in the number of firms covered by an analyst becomes a heavy
burden, resulting in less profitable buy recommendations that are not based on the earn-
ings forecasts. Finally, we find that buy recommendations from foreign brokerage firms
show higher profitability than those from domestic brokerage firms up to the first one-
month period, which turns indistinguishable thereafter.

The sample consists of 95,642 analyst-firm-year observations from April 2001 to October 2006, extracted from FnGuide Con-
sensus database for domestic brokerage firms and from I/B/E/S database for foreign brokerage firms. We select 1 year-ahead
earnings forecasts and related stock recommendations by analysts who have made reports for more than 2 years about a par-
ticular firm as explained in Section 3.1. The numbers in parentheses are for foreign brokerage analysts. Panel A reports the
year-by-year statistics, where year t represents a period from April 1 in year t to March 31 in year t +1. ‘Avg. MV’ is the aver-
age market value of sample firms at the beginning of April each year. Panel B reports the statistics by forecast accuracy groups.
We divide all analyst recommendations for a firm into 5 groups based on the accuracy of their earnings forecasts reported within
past 20 trading days. The forecast accuracy is measured as the absolute forecast error scaled by the closing price on the fore-
cast reporting day.

Panels A and B report the summary statistics of the absolute forecast error (AFE) and
forecast error (FE) for the sample of analyst-firm-year observations from 2001 to 2006.
The forecast error is calculated by subtracting the forecasted EPS from the actual EPS.
Both AFE and FE are scaled by either the closing price at the reporting day or the absolute
value of the actual EPS. Panel C reports the summary statistics of the AFE scaled by the
closing price at the reporting day.

Panel A reports the year-by-year distribution of analyst’s recommendations contained in the analyst-firm-year sample from
2001 to 2006. The recommendation categories are based on FnGuide Consensus database’s ratings which range from 1(strong
sell) to 5 (strong buy). The year t represents a period from April 1 in year t to March 31 in year t +1. Panel B reports the distri-
bution of recommendation changes by forecast accuracy groups. Upgrade (Downgrade) means recommendation changes toward

The table reports cumulative abnormal returns (CAR) for the period surrounding analyst’s rec-
ommendation event days from 2001 to 2006. CARs are calculated by cumulating daily size-
adjusted and industry-adjusted abnormal returns of an individual stock over the event window
which are again calculated by subtracting the value-weighted daily return of the corresponding
size decile and industry portfolios, respectively. Industry portfolio is based on 2-digit code of
KSIC, and the daily returns of size decile and industry portfolios are computed by using all
stocks traded in KRX. Panel A reports CARs by recommendation category. Panel B reports
size-adjusted CARs for each recommendation category by forecast accuracy group. Panel C
reports size-adjusted abnormal returns of portfolios formed by daily recommendations by fore-
cast accuracy group. We construct and rebalance portfolio of firms daily with the same recom-
mendation suggested by each of five accuracy groups during past 125 trading days, and then,
compute the daily value-weighted average returns of portfolios using size-adjusted individual
stock returns. ‘Obs.’ in Panel A and B means the number of recommendation reports and ‘Avg.
Obs.’ is the daily average number of recommendation reports included in daily portfolios.
‘Diff(1-5)’ indicates the mean difference of cumulative returns between most and least accurate
groups. All t -values in parentheses are computed with the standard error estimated by
Newey-West(1987) method using GMM procedure.

The table reports size-adjusted CARs for the periods surrounding analyst’s recommenda-
tion change events from 2001 to 2006. Size-adjusted returns are as explained in Table 4.
A recommendation change into buy or strong buy (sell or strong sell) from neutral, sell, or
strong sell (neutral, buy, or strong sell) is defined as ‘Added-to-buy-list (Added-to-sell-
list)’, and a recommendation change into neutral from buy or strong buy (sell or strong sell)
is defined as ‘Removed-from-buy-list (Removed-from-sell-list)’. ‘Diff (1-5)’ in last two
columns indicates the mean difference of each CAR between most and least accurate
groups. All t -values in parentheses are computed with standard error estimated by
Newey-West(1987) method using GMM procedure.

CAR(-1 : +1), CAR(-1 : +20), 그리고 CAR(-1 : +125)를 사용한 분석결과를 제시하고
교차변수인 PostFD × AffDum × ACC에 대한 추정계수가 모두 유의한 양수값(6.76, t = 2.32;
또한 CAR(-1 : +1)과

Table 7. Decomposition of the buy recommendation CARs by the groups formed based on the number of
firms covered by each analyst
The table reports size-adjusted CARs for various periods surrounding buy recommendation event days from 2001 to 2006. We
divide each CAR in Panel B of Table 4 into 5 groups (hereafter AFnum group) based on the number of firms covered by analyst i
during year t, where year t represents a period from April 1 in year t to March 31 in year t +1. We calculate the size-adjusted
CARs for the 5 AFnum groups to investigate the cause for return reversals observed in buy recommendation in Table 4. ‘# of
Analysts’ indicates the numbers of analysts who issue buy recommendations, and ‘Average AFnum’ means the average number
of firms covered by each analyst. ‘Diff (1-5)’ indicates the mean difference of CARs between the most and least accurate groups,
and ‘Diff (L-H)’ indicates the mean difference of CARs between the lowest and highest AFnum groups. All t -values in paren-
theses are computed with standard error estimated by Newey-West(1987) method using GMM procedure.
